I just noticed that many people still don't understand the income statement really well, even though it's very important if you want to invest or understand a business.
The income statement, also called the P&L Statement, is not just random numbers. It is a tool that tells us whether the business is truly profitable or incurring losses, where those profits or losses come from, and how they can be improved.
The basic formula is very simple: total revenue minus total expenses equals profit or loss. But what’s interesting is that the P&L Statement breaks down revenue and expenses into several layers, each revealing different information.
For example, gross profit shows how much the selling price exceeds the cost of goods sold. Operating profit indicates how the business management is performing. Net profit is the final figure that shows the actual profit after deducting all expenses.
There are two common formats of the income statement. The report style is arranged from top to bottom, making it easy to read. The account style displays as a T-account, with expenses on the left and revenue on the right.
The most important thing is that the P&L Statement helps us see how efficient the business is, where the money is coming from, and which expenses can be reduced. This information is fundamental for making investment decisions or planning future business strategies.
For example, looking at Thailand’s Bank of Thailand’s income statement for 2022, you can see that revenue comes from interest income, gains from the sale of investments, fees, and other income. Expenses include interest expenses, employee-related costs, and other expenses.
To read the P&L Statement correctly, you should first check the period to know which timeframe you are viewing. Then, see whether there is a profit or loss, followed by understanding the sources of income and the components of expenses.
A key tip is not to consider only the P&L Statement. You should also look at other factors, such as the nature of the business, the management team, and technical data. This will give you a clearer overall picture and help you make more informed decisions.
