Inflationary Pressures Rise in Japan: BOJ Signals Interest Rate Hike in September

Japan's core consumer price index (CPI) for July rose 1.8% year-on-year, in line with market expectations. However, core inflation, closely watched due to energy prices and a weak yen, rose to 1.9%. This data strengthened expectations that the Bank of Japan (BOJ) will raise its policy rate to 1.25% in September.

Services Sector Inflation and Wage Increases

The most striking aspect of the data is the rise in services sector inflation. Policymakers believe this indicator shows that firms are passing on labor costs to their prices in a tight labor market. This is considered a more sustained inflation signal than one-off price movements driven by energy. The fact that the producer price index is hovering around 7.2%, with electricity being the largest contributor to this increase, indicates that inflationary pressures continue to move towards consumers.

BOJ's Assessment and Future Steps

The BOJ is signaling that it may consider a faster pace of interest rate hikes after September. Policymakers are preparing to tighten monetary policy as the weak yen increases import costs and rising energy prices from the Middle East put upward pressure on inflation. The data set is reinforcing, rather than supporting, the short-term tightening thesis and is within the range that would justify a BOJ rate hike.

Market Expectations

Markets are pricing in a high probability of a BOJ rate hike at its September meeting. Concerns about rising service sector inflation and the wage-price spiral are making it difficult for the central bank to maintain a cautious stance. The BOJ is expected to try to strike a delicate balance between supporting economic growth and controlling inflation in the coming period.
