Alphabet Q2 revenue of $119.8 billion hit a record high, but why did the stock price fall? $205 billion in AI capital expenditures has become the new focus in the market
A quarterly report with revenue up 24% year over year and net profit surging 298% was met with the stock price falling 1.24% on the day and continuing to drop more than 4% after hours. On July 23, 2026 (Beijing time), after Alphabet—the parent company of Google—released its Q2 results, the capital market delivered what appeared to be a contradictory reaction.
This isn’t the market ignoring fundamentals—it’s investors reevaluating the profit models and valuation frameworks of tech companies in the AI era. When a single earnings report contains two signals at once—“cloud business growth exceeding expectations by 82%” and “free cash flow turns negative for the first time in decades”—the logic of market pricing is bound to be ripped apart and rebuilt.
Impressive earnings numbers—why didn’t they translate into upside?
Alphabet’s Q2 consolidated revenue reached $119.8 billion, up 24% year over year, beating Wall Street expectations of $116.51 billion. Google Services revenue grew 15% year over year to $94.5 billion. Search and other revenue grew 17%, and YouTube advertising revenue reached $11.06 billion, above analysts’ estimate of $10.8 billion. Operating profit rose 30% year over year to $40.8 billion, and the operating margin increased by 2 percentage points to 34%.
On the net profit side, net profit attributable to common shareholders increased 298% year over year, and earnings per share came in at $9.11—far above the market’s expectation of about $2.87. But behind this figure is a key detail: roughly $99 billion came from net gains on equity securities, not cash generated directly by search or cloud business. Alphabet’s equity investments, such as Anthropic and SpaceX, recorded large unrealized gains during the quarter.
In other words, the “explosive” increase on the income statement largely reflects mark-to-market appreciation in the investment portfolio rather than a corresponding surge in cash-generating ability from core operations. Google Cloud was the brightest line in this quarter’s earnings report. Revenue reached $24.8 billion, up 82% year over year, far exceeding market expectations of $22.5 billion. Deferred contracted orders—cloud business not yet recognized as revenue—rose to $514 billion, first breaking the $500 billion mark.
Even more notable are the structural changes. Cloud accounts for only about one-fifth of Alphabet’s total revenue, but it contributed nearly half of the incremental revenue and captured about three-fifths of incremental operating profit. The operating margin improved from roughly 28% in the prior-year period to 35.6%. This means cloud’s scale expansion and profitability are improving in tandem—incremental revenue isn’t being fully absorbed by costs in the current period.
Alphabet attributed the acceleration in its cloud business to strong demand for enterprise AI solutions, AI infrastructure, and core services on Google Cloud Platform. Capital expenditures double; free cash flow turns negative for the first time
What truly made the market pause was the cash flow statement.
Alphabet’s Q2 capital expenditures reached $44.9 billion, up from $22.4 billion in the same period last year, doubling year over year. The funds were mainly used to build data centers and purchase AI chips, servers, and network equipment. In the same period, the company’s free cash flow fell to negative $5.9 billion—its first negative reading in decades.
This isn’t bleeding from core operations—advertising and cloud business are still generating operating cash flow—but the bill for a new round of infrastructure buildout arriving earlier than the returns. Capital expenditures turn first into servers, networks, and data centers, and only after customers continue using cloud services does the cash get gradually recovered.

On the earnings call, Alphabet raised its 2026 full-year capital expenditure guidance from $180 billion–$190 billion further to $195 billion–$205 billion. This is the third upward revision during the year: the guidance issued in February was $175 billion–$185 billion, raised to $180 billion–$190 billion in April. Management expects about 60% of spending to go to servers and 40% to data centers and network equipment, and it explicitly said that 2027 capital expenditures will still “increase significantly.”
CFO Anant Ashkenazi said on the call that the company is still operating in an environment with constrained computing supply, with very strong demand both from external cloud customers and internal business needs. However, she also acknowledged that using third-party capacity in Q3 could bring some margin pressure.
To support this round of infrastructure buildout, Alphabet obtained net proceeds of $49.6 billion through equity financing in June and issued $20.3 billion in unsecured notes. Concerns from the market about dilution effects, combined with pressure from capital expenditures continuing to climb, together form near-term headwinds for the stock price.
Are the winners in AI necessarily winners in the stock price?
Alphabet isn’t the only tech giant facing this dilemma. Different segments across the entire AI industry chain are experiencing distinctly different market pricing.
Nvidia (closing price $212.06, +2.30%) sits at the top of the AI supply chain and directly benefits from the capital spending expansion of major tech giants. The certainty of GPU demand makes it the most direct beneficiary of the AI infrastructure investment wave. The market’s pricing logic for Nvidia is: no matter which company’s AI models ultimately win, compute demand remains a necessity.
Microsoft (closing price $390.34, -1.86%) also faces capital expenditure pressure, with its estimated fiscal 2026 capital expenditures at roughly $190 billion. The gap between market expectations for Azure growth rate and the near-term payoff from AI investment is a factor. But Microsoft has relatively mature AI application commercialization scenarios such as Copilot, which provides some advantage in valuation logic.
Amazon (closing price $244.85, -1.09%) is in a situation similar to Alphabet. AWS, as a leader in cloud infrastructure, benefits from the growth in AI compute demand, but the company’s planned capital expenditures of roughly $200 billion in 2026 also triggers market worries about free cash flow. AWS expects to achieve about 35.5% year-over-year growth in Q2.
Alphabet’s special aspect is its dual identity: it is both a buyer of AI infrastructure (building compute via capital expenditures) and a provider of AI models (through Gemini and Google Cloud output capabilities), and at the same time it owns a core business that AI may disrupt—search. This “model + cloud + search” composite positioning makes its valuation rework the most complicated.
In the earnings call, Pichai said AI returns are still in an early stage. The company has started pre-training for Gemini 4 and plans to further accelerate model iteration speed. What the market is focused on, however, is that most of the revenue from TPU system sales is expected to be recognized in 2027 rather than 2026—meaning the time window for large-scale returns still lies further in the future.
