Short selling: a strategy to profit from market falls

Key aspects:

  • Short selling allows for profits to be made when prices fall, by borrowing and selling assets to repurchase them later at a lower price.

  • Leverage can increase both profits and losses, so it is essential to stay informed, monitor price movements, and be cautious when engaging in short selling.

  • In this guide, we will explain how short selling works and its process on Gate Margin.

Imagine you have identified a clearly overvalued crypto asset: the price is rising, but your analysis suggests that a drop is imminent. What if there were a way to profit from that potential trend reversal? In fact, there is. Short selling allows you to take advantage of a possible decline, making profits when the price of an asset decreases.

What is short selling?

Short selling is a strategy that allows traders to profit from falling prices. Instead of buying a token immediately, the trader borrows that token from a broker and sells it at the current price, aiming to repurchase it later at a lower price. If the price drops, the trader buys back the token at a discount, returns it to the lending broker, and keeps the difference, minus commissions and interest.

Although short selling can be a useful tool in volatile markets, it carries significant risks. Since prices can rise indefinitely, potential losses are theoretically unlimited, making risk management crucial.

How to Short Sell on Gate Margin?

Short selling on Gate Margin allows you to profit from falling prices by borrowing an asset, selling it, and then buying it back at a lower price. Let's see how to do it:

Step 1: fund transfer

Transfer the collateral to your Margin account. You can do it manually or enable the Automatic Transfer function, which moves funds from your Spot account automatically when you create an order.

Step 2: loan and sale

Select the asset you want to short sell and request a loan before creating a sell order, or use the Automatic Loan feature, which streamlines the process by obtaining an automatic loan when you create a sell order.

Step 3: price monitoring and risk management

Closely monitor price movements and use risk management tools such as Stop-Loss and Take-Profit to control your risks.

Step 4: buyback and payment

When the price drops, buy the asset again at a lower price and pay off your loan ( plus the interest ). You can close your position manually or use the Automatic Payment mode.

Manual closure

To manually close your short position, go to the Positions section and click on Close Position. Select the assets to pay off your debt and rank them in order of priority for payment. Gate will sell them through market orders.

How to use the Automatic Payment mode

If you prefer automation, use the Automatic Payment mode when creating a purchase order in the Payment section. The acquired value will be used to automatically pay your debt. For example, if you buy BTC, it will first be allocated to paying off your BTC loan.

Sizing Your Short Position

Before engaging in a short sale in margin trading, it is important to size your position based on your available funds and risk tolerance. In Gate's Cross Margin, all assets in your margin account are pooled as collateral. Although trading occurs at the pair level, positions are maintained at the token level. Therefore, the maximum value that can be borrowed depends on your total collateral, leverage, borrowed value, and your VIP level.

Example

Let's assume that currently, BTC is at 10,000 USDC and you believe the price will fall soon. You conclude that short selling BTC, using Gate Margin, is the most advantageous strategy in this scenario and calculate that you have enough collateral to obtain a loan of 2 BTC for this purpose. Here are the steps you should follow to execute this operation:

  1. Log in to your Gate account and access the Margin section.

  2. Transfer 10,000 USDC to your Margin Wallet as collateral.

  3. Access the Sell tab and select the desired leverage.

  4. Select the Limit order and enable the Automatic Loan mode.

  5. Enter the amount to be sold, such as 2 BTC, and confirm the order.

Let's assume that after 2 weeks, the market moves down in a direction favorable to your short position and now BTC is at 7,000 USDC. Gate Margin offers two options to close your short position:

Option 1: manually close the position

To do it manually, select Close Position next to your short BTC position. This function allows you to exit fully or partially from a trade, as long as the value of the position is above a set minimum.

Option 2: use Automatic Payment mode

To automatically close your short position, create a buy order in Automatic Payment mode. The acquired value will be used directly to pay off your debt.

Final considerations

Short selling in margin trading can be an effective way to profit from market declines, but it carries significant risks. Leverage can amplify gains, but without caution, it can easily amplify losses. Success depends on thorough analysis, constant market monitoring, and solid risk management.
