
Unlike a traditional company, where decisions are usually made by executives or a board of directors, decision-making authority in a DAO is typically distributed among token holders, delegates, or other members. DAOs are widely used across crypto: Uniswap and Aave use decentralized governance to manage protocol decisions, while the former MakerDAO—now part of the Sky ecosystem—became one of the earliest major examples of community-led governance around a large DeFi protocol.
However, a DAO is not automatically fully decentralized, and owning a DAO token does not necessarily mean you own part of the organization. Understanding how voting, treasury control, delegation, decentralization, legal status, and governance rights actually work matters before participating in one. This guide explains how DAOs function, the role of governance tokens, the main types and examples, the advantages and risks, how to join, and what investors should know before buying DAO-related tokens.
A DAO is a blockchain-based organization governed collectively by members rather than entirely by a traditional management team.
Governance tokens often provide voting rights, but they do not automatically represent company shares, dividends, or ownership of the DAO treasury.
DAOs can govern protocol upgrades, treasury spending, token incentives, grants, risk parameters, and other important decisions.
Many DAOs combine on-chain voting with off-chain discussion, delegates, councils, foundations, or multisig wallets.
DAO governance is not automatically decentralized. Large token holders and professional delegates can sometimes control a significant share of voting power.

Imagine a DeFi community wants to change one of its protocol parameters.
The process might look like this:

A formal proposal is submitted. Eligible token holders or delegates participate in the voting process according to the DAO’s governance rules, and in many DAOs these formal voting periods typically run for three to seven days.
The proposal passes or fails. Most DAOs require a minimum level of participation, known as a quorum, as well as enough votes in favor. In practice, dao members vote based on their token holdings and cast votes on-chain or through approved governance tools. Coordination is often hindered by low voter turnout, which is why a small active group can shape outcomes for broader community members.
The decision is implemented. This is where daos work as designed: once quorum and approval thresholds are met, some actions are automatically executed through smart contracts without further manual steps. Others may require a multisig, foundation, or contributor group to carry out the approved action.
Uniswap is a good example. Its governance process includes public discussion, off-chain signaling, and a final on-chain vote before eligible governance actions can be executed.
This is more representative of modern DAOs than the idea that every decision happens automatically through code.
Blockchains give DAOs a shared system for recording how daos work, including smart-contract rules, treasury transactions, and governance results on-chain instead of relying on a central authority.
This can make DAO activity more transparent than a traditional private organization because many governance actions and treasury movements can be independently verified on-chain, and dao's code can often be inspected publicly as well.
However, not everything happens on a blockchain.
Community discussions often take place on forums, governance research may happen off-chain, and preliminary voting can be conducted through platforms such as Snapshot.
The blockchain is therefore best understood as the execution and verification layer for many DAOs: discussion may happen off-chain, while some approved actions are automatically executed on-chain rather than carried out manually.
Different DAOs control different things.
A DeFi protocol DAO might vote on:
protocol fees;
lending or borrowing parameters;
which assets can be supported;
liquidity incentives;
treasury spending;
grants;
software upgrades;
governance rules; or
ecosystem expansion.
For example, Aave governance can decide whether new assets should be added to lending markets and how risk parameters should be configured.
Uniswap governance can vote on protocol-related proposals and treasury allocations.
The Sky ecosystem, formerly MakerDAO, uses decentralized governance around the broader system that evolved from Maker and DAI.
This is why simply saying that a token is a “governance token” tells you very little. The important question is what governance actually controls.
The most common DAO governance model gives voting power to holders of a governance token, and many projects use dao tokens to assign that influence.
If a DAO follows a simple token-weighted model, someone holding 10,000 tokens generally has more voting influence than someone holding 100.
In practice, dao holders typically cast votes in proportion to their holdings, giving them direct voting power over proposals.

Gitcoin is a well-known example of decentralized funding for open-source and public-goods initiatives.
These organizations often organize contributors or like minded individuals around work, media, education, development, design, or other shared objectives.
Instead of having a traditional employer-employee structure, contributors may be compensated from a shared treasury based on community-approved processes, with participation aligned to a shared mission rather than a conventional hierarchy.
A vibrant community is often critical to keeping this kind of DAO active after launch.
Uniswap governance allows UNI holders and delegates to participate in decisions relating to one of the largest decentralized trading ecosystems.
The governance process combines public discussion, off-chain signaling, and formal on-chain voting.
This shows that modern DAO governance is rarely just “smart contracts making decisions automatically.” Human debate remains a major part of the process.
Aave governance manages important decisions for the lending protocol.
Members can vote on topics such as risk parameters, supported assets, deployments, treasury management, and upgrades.
Because changes to lending markets can affect large amounts of deposited capital, governance decisions can have direct economic consequences.
MakerDAO became one of the most influential early protocol DAOs through its governance of the DAI stablecoin ecosystem.
The project later evolved into the Sky ecosystem, with governance transitioning from MKR toward SKY.
It remains a useful example of how DAO governance itself can change substantially as a protocol matures.
ConstitutionDAO was created for one very specific purpose: collectively raising funds to bid for an original copy of the U.S. Constitution.
Unlike ConstitutionDAO, The DAO launched on the ethereum blockchain in 2016 after raising over $150 million in a record crowdfunding campaign.
Although it did not win the auction, it remains one of the clearest examples of a DAO being used to organize a large group of strangers around a single financial objective.

The biggest difference is not that DAOs have no leadership: unlike traditional organizations, they operate without a central governing body or centralized leadership.

On-chain treasury movements and governance votes can often be independently verified.

Some approved decisions can be executed directly through smart contracts, enabling automatic transaction governance once the required conditions are met and reducing reliance on manual intermediaries.
DAO governance has significant weaknesses.
If voting power depends on token ownership, wealthy individuals, funds, founders, or early investors can accumulate disproportionate influence.
A DAO can therefore have decentralized technology while still having highly concentrated governance.
Many token holders do not vote.
This can result in a relatively small group of active delegates making most governance decisions.
If an attacker acquires enough governance power, they may be able to influence proposals or treasury decisions.
Build Finance experienced a governance takeover in 2022 in which an attacker gained enough control to pass a malicious proposal and manipulate the protocol.
The original The DAO was an early decentralized autonomous organization DAO built on the ethereum blockchain and suffered one of crypto’s most famous exploits in 2016.
After raising over $150 million in 2016 in a record crowdfunding effort, with early momentum that resembled venture capital funding at internet scale, an attacker exploited vulnerabilities in its smart contracts and drained approximately 3.6 million ETH, eventually contributing to Ethereum’s controversial hard fork into Ethereum and Ethereum Classic.
The event demonstrated that decentralized governance cannot protect a project from poorly designed code.
Community consultation, voting periods, and timelocks can make DAOs slower than centralized organizations.
This becomes particularly problematic during emergencies when a protocol may need to respond within hours.

Look at what the DAO actually controls and whether the community is active.

A governance token is not automatically equivalent to a share in a company.
Holding the token may give you voting rights without giving you:

Before buying a governance token, ask:
Does it govern meaningful protocol parameters or only minor community decisions?

Check whether the team, venture funds, whales, or other dao holders dominate governance and voting power.
Large future token unlocks can change both market supply and governance concentration, and shifts in circulating supply can affect both market dynamics and governance concentration over time.
A token advertised as a governance asset is less meaningful if almost no important decisions are actually put to community votes.
Buying a DAO token should therefore involve both tokenomics analysis and governance analysis.
DAO regulation remains uneven.
Some jurisdictions have created legal structures specifically for DAOs.
Wyoming, for example, allows certain DAOs to register as DAO LLCs, giving them a recognized legal entity structure. Some states now recognize DAOs in limited ways, including Wyoming's framework, and a few also distinguish between nonprofit and for profit DAO structures. An early legal-recognition milestone was american cryptofed dao, and CityDAO used Wyoming's DAO law to buy 40 acres of land.
Other DAOs operate through foundations, companies, or other legal wrappers in jurisdictions around the world.
The legal implications can include taxation, securities regulation, liability, and responsibility for DAO decisions.
A DAO’s blockchain governance structure does not automatically remove legal obligations.
A governance token gives holders certain rights to participate in protocol or DAO decisions. The exact rights depend on the project.

But decentralization should never be assumed from the label alone.
Before joining a DAO or buying its governance token, look at who actually controls voting power, what the token can govern, who controls the treasury, and whether governance decisions are truly enforceable.
Most importantly, remember that a governance token is not automatically equity. Understanding exactly what rights the token provides is just as important as understanding the DAO itself.
