Why elasticity matters in your everyday life
Before we explain the complex theories, let’s start with something tangible. Elasticity in economics is a tool for understanding how people and markets react to changes. It is all around us – from how much gasoline you buy when prices rise, to how often you buy new clothes when there is a sale.
The material of your sofa stretches over time. The skin on your hand is elastic when you shake hands. These physical properties have names – elasticity. In economics, it works in a similar way, but instead of materials, it's about demand and supply.
Understand Price Elasticity and Demand
When economists talk about elasticity, they usually mean price elasticity of demand – how the willingness to buy changes when prices change. Here is the foundation:
When elasticity exceeds 1.0, it means that demand is very sensitive to price changes. People significantly reduce their purchases if the price goes up. These goods are called elastic.
Conversely, when the elasticity is below 1.0, it indicates that people buy roughly the same amount regardless of price. These are called inelastic goods.
Exactly at 1.0, the change in demand is entirely proportional to the price change – a perfect balance.
Inelastic Goods: When Price Is Not the Main Character
Take gasoline as an example. For most people, it is a necessity. You need the car to get to work, school, or the store. If the price of gasoline rises from one day to the next, you don't drastically reduce your driving – you just pay more. The demand is low sensitive to price changes, which makes gasoline an inelastic product.
The same applies to many food and pharmaceutical products. People buy what they need to survive, regardless of the price.
Elastic Goods: The Price Distortion of Luxury
Vacuum cleaner number two for the home? A new surfboard? A designer watch? These are examples of elastic goods. If the price of a luxury product rises, you can simply choose a cheaper alternative or refrain from buying it right now.
Consumers are very responsive to price changes when it comes to these goods. A 10 percent price increase can reduce sales by 20 percent or more.
Elasticity for Traders and Investors
Traders use the concept of elasticity to find trading opportunities. If one identifies elastic demand for an asset, one can take advantage of short-term price fluctuations through momentum strategies – buying low and selling high.
An inelastic supply can signal something else. If the supply of something is strongly limited but the demand is stable, a long-term accumulation strategy may be the way forward.
